Understanding Profit Margins and How to Improve Them

Healthy profit margins can mean more capital to put back into growing your business.

Healthy profit margins enable small businesses to sustain themselves and foster future growth. To better understand and help improve profit margins, consider the following ideas.

Profit Margins Explained

Your profit margin is how much profit your business earns relative to your revenue. It's the percentage of sales that have turned into profit after the deduction of expenses. Gross profit margin is the profit of sales subtracted from the cost of goods sold (COGS), while operating profit margin considers COGS and operating expenses. Net profit margin takes into account all expenses, including taxes and interest, which gives the most comprehensive picture of your business's profitability.

If your company has high profit margins, you are likely managing costs effectively and generating good profits from your sales. If your profit margins are low, you might be suffering from high costs or inefficiencies that need to be addressed.

Make Sure Your Staff is Capable

Your business is only as good as the people who make it work. Help your staff understand what they need to do to be successful.

"Having a staff capable of effectively selling your products can improve an organization's profit margin," says Indeed.* "This includes having happy and comfortable staff within their roles and who know the best practices for selling merchandise. You can generate knowledgeable staff by training them effectively and encouraging them to use the products they sell so they have specific product knowledge."

Make Customer Retention a Priority

Customer retention is a great way to improve your profit margin. Customers you have served already have a relationship with your business, so it can be easier to get more sales from them compared to those who have never done business with you. Provide great customer service, offer loyalty programs, collect and act on feedback, provide consistent quality, and maintain strong relationships.

Update Pricing

Adjusting your prices can be one way to improve your profit margins. You'll have to consider the market, as well as your unique value proposition. Understand your costs, and monitor your competitors' prices, but avoid a pricing war, which can have negative ramifications. Try testing different price points and even consider tiered pricing.

Improve Your Inventory Management

Managing inventory more efficiently can make a huge difference on your profit margins. Use inventory management software, and conduct regular inventory audits to ensure recorded numbers match what you have in stock. Set reorder points based on sales data and lead times. This will help to ensure you restock items just before they run out. Negotiate with or even consolidate suppliers if possible.

Emphasize High-Margin Products/Services

Identify which of your products/services are the most profitable, and focus sales and marketing efforts on these. Have your sales team prioritize selling these products/services, and use data analytics to track their performance. Make sure products are always in stock and educate customers on their value through demos, testimonials, etc.

Improve Overall Efficiency Within Your Company

The more efficient your company is, the more money you can save and contribute to profit margins. Automate routine tasks and streamline workflows. Make sure all employees are well trained using standardized procedures throughout your operations. Help your staff maximize their schedules which can increase revenue and profits.

Implement Upselling Tactics

Consider utilizing upselling tactics to increase and upgrade customer transactions. Identify customer needs and tailor upselling efforts to meet them. Make sure your sales team and/or your ecommerce website are implementing these tactics. Highlight benefits of additional products and services, and do so at the right time, such as at checkout. Offer easy upgrade options if applicable, and be transparent about any additional costs to the customer.

Healthy profit margins can provide company capital to reinvest into your business, to expand, and to handle challenges that may arise. Monitoring your profit margins and working to improve them can be beneficial to your company in the long term.
